Aggregate Risk, Bank Competition and Regulation in General Equilibrium
We examine the optimal design of bank regulation in a general equilibrium model. The benchmark unregulated economy has a unique equilibrium in which banks are maximally leveraged and financed entirely via inside equity and deposits. We characterize the efficient allocation and show that the unregulated economy underinvests (overinvests) in risky production when aggregate risk is low (high). We carry out a normative analysis by showing how the efficient allocation can be implemented via capital and reserve requirements, deposit insurance and bailouts. There is a range of efficient regulatory policies with a stricter capital requirement on banks being accompanied by a looser reserve requirement and less deposit insurance. Capital and reserve requirements become stricter as aggregate risk increases. Depositor subsidies are efficient if aggregate risk is below a threshold. When aggregate risk exceeds the threshold, it is efficient to subsidize productive firms by levying taxes (in expectation) on bank depositors and equityholders.

Yet China had no unified national currency; there was not one monetary standard but many. Silver coins circulated alongside chunks of silver and every transaction became an "encounter of wits." In the 1970s Professor James Tobin proposed a very modest tax on currency transactions. This would make much speculative movement of funds unprofitable and the world financial system less volatile. The Tobin tax, if implemented with other regulatory measures, would be emancipatory. Global finance would be subjected to a process of deliberate control. It would bolster the autonomy of states. And it might transform the politics of globalization in the direction of more democratic control, social responsibility and justice. But, the major problem has aways been the lack of political will. Tobin and his supporters have always assumed that the only feasible way to implement the new tax would be for all major financial centres to agree to it simultaneously. Dr Patom瓣ki demonstrates that it is possible to proceed without universal consensus, and develops the idea of a Tobin tax organization (TTO) that would implement and supervise the process.
